By Mary McVicker e all know that debt, with its demands on cash flow, can make your business vulnerable. But your potential vulnerability may include aspects other than the repayment factor. The type of financing and its structure can affect your business’s vulnerability quotient as well. W Financing operations Recently, the Wall Street Journal reported on how businesses finance their operations. [Statistics from the Small Business Administration]. The results varied. What was surprising with some of these “financing” sources was the amount of potential vulnerability they carry. In some instances the vulnerability affected not only the business but carried over to personal assets as well. Several of these, notably mortgage and personal credit card, put personal assets – and possibly a household – at risk. The vulnerability quotient for this type of Types of funding and the percentage of businesses that tap into them to finance operations: Personal credit card 46 percent Business credit card 34 percent Line of credit 28 percent Vehicle loan 21 percent Loan from owner to business 14 percent Mortgage 13 percent (Note: a business may tap into more than one.) 6 If a business loan isn’t possible, you might consider applying for a personal loan instead. But such loans are often unsecured and thus carry much higher interest rates. financing is very high. And while it’s easy to think that the “loan” or financing can be paid back, the high number of business bankruptcies in which financing is a factor gives testimony to the fact that repayment doesn’t always go as planned. A solid credit rating isn't always enough. Sometimes a bank requires an insurance package to cover their position in the event of a default or loss. Vulnerability quotient – moderate. What about the vulnerability quotient of several other sources of financing? Business bank loans: Banks are often the lender of choice, with lower rates and a tradition that gives the extending of a loan an aura of “approval” to the business. Generally, banks view smaller businesses as being bigger credit risks than larger businesses. Businesses with one to four employees are viewed as particularly susceptible. Bank lenders look for a track record when considering a loan, and new or relatively new companies are less likely to get a loan – a reflection of the “approval” aspect surrounding a bank loan. The classic “Five Cs” still are a factor in loans: character, capacity (financial strength), capital, collateral and conditions, such as the particular industry or economy. TCI EQUIPMENT LOCATOR – SPRING 2005 Loans from suppliers are very common, especially in seasonal businesses, and often the arrangement continues for years with no problem. telocator_4.05_v3b.qxp 3/25/2005 1:03 PM Page 7 Personal bank loans: If a business loan isn’t possible, the owner often can get a personal loan instead of a business loan. Such loans are often unsecured and thus carry much higher interest rates. An unsecured, personal loan changes the vulnerability quotient substantially. However, until the business can establish itself (and the track record the bank wants to see), this may be the way to go. If the loan is repaid in a timely fashion, the business will be further along and have begun a financial track record. Also, although the loan was made to the owner and not to the business, having a successful loan is always a point to consider. Potential vulnerability – high. Relatives: Many, many small businesses are financed by relatives. This is undoubtedly the trickiest form of financing of all, for a variety of reasons. First, it tends not to be handled in a business-like manner, with interest, terms in writing, contingencies agreed upon, adequate consideration – spelled out – of the tax consequences, and a full statement of the consequences of default. When two particles are related, everything needs to be “arms length” and then some. It must be very clearly a loan. There can be no implications of it being a gift. Among other problems, when more than $10,000 a year is gifted the transaction triggers a gift tax for the donor. Write it all out. Get a third party to mediate and draft the agreement. It’s better to go overboard on formality than to miss a critical factor. The importance of formal terms and agreements cannot be overstated. Too often, the family factor complicates matters. Family tensions can run high, especially if everyone is aware that the business is struggling. There’s usually a “meddle factor” to contend with as well. Potential vulnerability quotient – very high. Plastic: Experts may consider this the last resort for financing a business, but it’s one that’s used frequently. This financing is easy to get; who among us isn’t deluged with pre-approved credit card applications with high limits? Plastic is also easy to use: no paperwork, no waiting. In those cases there’s usually a matter of timing involved; the money doesn’t come into the business when you need it. But as long as it comes in and can be used to pay off the credit card balance, plastic financing can get the business over the timing hump, until cash flow increases and evens out. However, plastic shouldn’t be used for big expenses. The high level of debt can cripple or destroy a business. Search out other financing options for big expenses, such as family loans or second mortgages. The bottom line is to keep card use limited (get one with a low limit and resist or refuse increases) and pay more than the minimum. Potential vulnerability quotient – high with a business credit card; very high if a personal credit card is used. They’re relatively easy to get. Many new businesses finance their startup with funds from a mortgage, and more than one business has been bailed out the same way. Conventional wisdom says you shouldn’t mix personal finances with business finances, and that applies to financing business activities with personal assets. There is a considerable risk of losing personal assets. Don’t ignore the vulnerability quotient on this one. Potential vulnerability quotient - high to very high. Giving up equity: The notion of finding an investor who will provide needed funds has a certain appeal. With no debt involved, repayment isn’t an issue. But there’s a big difference between lenders and investors. Investors almost always want a piece of the action. Otherwise, why invest? When times are good, relations with investors usually are fairly smooth as well. But this can turn sour very quickly when times get tight. The meddle factor, which may have been quiescent when things were going well, suddenly gets active. From the viewpoint of the business owner, the ideal is to sell the least equity possible in order to retain the most ownership. While the negotiations and initial agreement may be amicable, the participants are on opposite sides of the table. If giving up equity seems like the best avenue, give careful thought to the issues of how much money you need, what type of investors you will bring in, whether you already have partners and how this will affect those relationships. Consider carefully the fact that, unlike a loan that fades into the past once it’s repaid, this is a permanent change for the business. Balance the utility of the arrangement with the degree of vulnerability it will bring to the business. And be prepared for the meddle factor. Potential vulnerability quotient - high. Bills are settled within a reasonable time to everyone’s satisfaction. It’s part of how the two parties do business. But what if something changes? Over the past few years, many suppliers have fallen on hard times, with the result that they were no longer able to carry the business’s bills for a period of time. Carrying balances with suppliers may be a “we’ve always done it that way” situation, but don’t overlook the potential for vulnerability. Potential vulnerability quotient - moderate to high. Changing financing arrangements Please circle 107 on Reader Service Card Managing debt involves far more than arrangement for timely repayments. A debt can be shifted or transferred into another form of debt. Payment structures can be changed. Another form of debt may carry a lower interest rate than the existing debt. Other vulnerability issues, such as family presence or unwelcome input of “partners” or investors may be addressed by changing the form of debt, or, in a more drastic situation, changing the structure of the business. The point is that debt may be a fixed obligation, but the nature of the debt, its attributes, conditions, terms, advantages and disadvantages, may not be fixed. Changing from a higher-interest credit card debt to one with lower interest doesn’t require a lot of expertise. But what about other possible options for that higher interest credit card debt? Should you be considering turning it into a different form of debt entirely? What are the possibilities? At that point you probably need some financial expertise. Most professionals in the area of financial counseling have a product to sell. The bank is no exception, but typically theirs is a softer sell, and they’re more willing to really look at the complete picture of your business and debt.
